Robustly Hedging Variable Annuities with Guarantees Under Jump and Volatility Risks

چکیده
Accurately quantifying and robustly hedging options embedded in the guarantees of variable annuities is a crucial task for insurance companies in preventing excessive liabilities. Due to sensitivities of the benefits to tails of the account value distribution, a simple Black-Scholes model is inadequate. A model which realistically describes the real world price dynamics over a long time horizon is essential for the risk management of the variable annuities. In this paper, both jump risk and volatility risk are considered for risk management of lookback options embedded in guarantees with a ratchet feature. We evaluate relative performances of delta hedging and dynamic discrete risk minimization hedging strategies. Using the underlying as the hedging instrument, we show that, under a Black-Scholes model, local risk minimization hedging is significantly better than delta hedging. In addition, we compare risk minimization hedging using the underlying with that of using standard options. We demonstrate that, under a Merton’s jump diffusion model, hedging using standard options is superior to hedging using the underlying in terms of the risk reduction. Finally we consider a market model for volatility risks in which the at-the-money implied volatility is a state variable. We compute risk minimization hedging by modeling at-the-money Black-Scholes implied volatility explicitly; the hedging effectiveness is evaluated, however, under a joint underlying and implied volatility model which also includes instantaneous volatility risk. Our computational results suggest that, when implied volatility risk is suitably modeled, risk minimization hedging using standard options, compared to hedging using the underlying, can potentially be more effective in risk reduction under both jump and volatility risks. ∗The authors would like to thank their colleagues Peter Mansfield and Shirish Chinchalkar for many fruitful discussions.

Hedging Guarantees in Variable Annuities Under Both Equity and Interest Rate Risks
Effective hedging strategies for variable annuities are crucial for insurance companies in preventing potentially large losses. We consider discrete hedging of options embedded in guarantees with ratchet features, under both equity (including jump) risk and interest rate risk. Since discrete hedging and the underlying model considered lead to an incomplete market, we compute hedging strategies ...
متن کاملPractical Considerations in Managing Variable Annuities
Variable annuities have grown tremendously in recent years, offering life insurers significant growth opportunities. These equity and interest rate structured products offer a broad range of guarantees to the policyholders, and insurers must manage their risks. The insurer’s risk management program must consider modeling and implementation challenges beyond that of the standard capital market a...
متن کاملImpact of Stochastic Interest Rates and Stochastic Volatility on Variable Annuities
With the success of variable annuities, insurance companies are piling up large risks in terms of both equity and fixed income assets. These risks should be properly modeled as the resulting dynamic hedging strategy is very sensitive to the modeling assumptions. The current literature has been largely focusing on simple variations around Black-Scholes model with basic interest rates term struct...
متن کاملRegression-based Monte Carlo methods for stochastic control models: Variable annuities with lifelong guarantees
We present the regression-based Monte Carlo simulation algorithms for solving the stochastic control models associated with pricing and hedging of the Guaranteed Lifelong Withdrawal Benefit (GLWB) in variable annuities, where the dynamics of the underlying fund value is assumed to evolve according to the stochastic volatility model. The GLWB offers a lifelong withdrawal benefit even when the po...
متن کاملPricing and Hedging Equity Indexed Annuities with Variance-Gamma Deviates
The author analyzes the pricing and hedging problem for Equity Indexed Annuities (EIAs) with underlying risky assets following a geometric Variance-Gamma process. This model allows accurate and parsimonious replication of the implied volatility smiles observed in the financial market. I argue that this model produces consistency in pricing and hedging between the financial and insurance markets...
